## What Is Transfer Pricing?

Transfer Pricing refers to international tax rules under which prices between associated enterprises must reflect arm's length terms set by national law and treaties.

*Also known as: Intercompany Pricing, Related-Party Pricing.*

## How Transfer Pricing works

Transfer Pricing is the setting and review of prices for goods, services, intangibles and financing exchanged between companies under common ownership or control, and tax authorities require those prices to match what independent parties would agree, so profits are reported where the related value is created. US Treasury Regulation 1.482-1 states the purpose as ensuring taxpayers clearly reflect income from controlled transactions, and most countries follow a similar arm's length principle drawn from the OECD Guidelines. Comparability analysis, functional analysis and recognised methods such as comparable uncontrolled price or transactional net margin are used to test the price. When a price departs from arm's length, an authority may adjust taxable profit, impose penalties for missing documentation and create double taxation, which a corresponding adjustment or mutual agreement procedure may relieve. Documentation thresholds, simplified regimes for small enterprises and penalty rules differ by country.

## Transfer Pricing vs Arm's Length Principle

Unlike the arm's length principle, which is the benchmark standard, transfer pricing is the wider practice and legal framework of pricing, documenting and adjusting related-party transactions against the benchmark. A price may be arm's length in substance yet still attract penalties when the transfer pricing documentation required by local law is missing or late.

## Example

Illustrative example: A founder owns an operating company in Country A and a holding company in Country B. The operating company pays the holding company a large annual management fee, although the holding company has no staff and performs few services. Country A's tax authority compares the fee with what an unrelated provider would charge for the services actually delivered. Finding little real activity, the authority reduces the deductible fee, increases taxable profit in Country A and may levy penalties for missing documentation. Unless Country B grants a corresponding adjustment, the same income may be taxed in both countries. A similar review could apply to a loan from the holding company: the authority may test whether the interest rate matches market terms and, separately, whether interest limitation rules cap the deduction. A written intercompany agreement, evidence of services and a benchmark of comparable fees are the records an authority usually requests first. Where the holding company in Country B does employ staff who manage contracts, finance and intellectual property, a fee reflecting those functions may be supported, which shows that the outcome turns on functions, assets and risks rather than on the legal label of the payment.

## Common misconception

**Myth:** Transfer pricing rules only matter for large multinational corporations.

**Reality:** Transfer Pricing rules generally apply to any associated enterprises, including a single founder's companies in two countries, although documentation thresholds, simplified regimes for small enterprises and penalty rules vary by jurisdiction.

## Frequently asked questions

### What is transfer pricing?

Transfer Pricing is the set of rules requiring prices between related companies, such as fees, royalties, goods and loans, to match terms independent parties would agree, so taxable profits are allocated between countries on an arm's length basis.

### Does transfer pricing apply to small companies and freelancers?

Transfer Pricing applies wherever associated enterprises transact, including companies owned by one entrepreneur, although many countries relieve small enterprises from full documentation while keeping the arm's length requirement, subject to local rules.

### How do tax authorities check transfer pricing?

Tax authorities review Transfer Pricing through documentation such as master and local files, country-by-country reports for large groups, intercompany agreements and invoices, comparing related-party results with benchmarks drawn from independent companies performing similar functions.

### Can transfer pricing disputes be resolved between two countries?

Transfer Pricing disputes may be resolved through a corresponding adjustment by the other country, a mutual agreement procedure under a double tax treaty, or an advance pricing agreement fixing the method before transactions occur, subject to each treaty and domestic procedure.
