## What Is a Tax Holiday?

A tax holiday is a temporary tax incentive under which a government reduces or suspends corporate or other taxes for qualifying investors, activities or regions.

*Also known as: Temporary tax exemption, Tax exemption period.*

## How Tax Holiday works

A tax holiday is a time-limited exemption or rate reduction which a government grants to new investments, start-ups or businesses in designated sectors or zones, and the benefit generally applies only while statutory conditions on activity, location, employment or investment size continue to be met. National legislation or an investment authority sets eligibility, duration and any clawback, so terms differ widely and remain subject to local rules. Under the EU Pillar Two directive, groups with annual revenue of EUR 750 million or more face a minimum rate of fifteen percent, so a holiday lowering the effective rate below that level may trigger top-up tax. When the holiday ends, ordinary rates generally resume, while distributed profits may still face withholding or shareholder taxation.

## Tax Holiday vs Tax Incentive

Unlike a tax incentive in the broad sense, which covers credits, allowances, deferrals and reduced rates, a tax holiday is a specific incentive defined by a fixed period of exemption or reduced tax.

## Example

Illustrative example: A software company sets up a subsidiary in a designated technology zone in Country A, which offers new businesses meeting employment and investment conditions a temporary exemption. The subsidiary pays reduced corporate tax during the holiday, yet dividends paid to the founder resident in Country B remain subject to Country B's rules, and ordinary corporate rates apply once the period ends.

## Common misconception

**Myth:** A company covered by a tax holiday owes nothing anywhere on its profits.

**Reality:** A tax holiday generally reduces only the granting country's tax on qualifying income, while withholding, shareholder taxation, minimum-tax rules and the founder's residence country may still apply.
