## What Is the Principal Purpose Test?

The Principal Purpose Test is an anti-abuse rule which denies tax treaty benefits where obtaining a benefit was a principal purpose of an arrangement.

*Also known as: PPT, Principal Purposes Test.*

## How Principal Purpose Test works

The Principal Purpose Test, a clause in many tax treaties recommended to EU Member States by the European Commission in 2016, denies a treaty benefit for an item of income or capital when, having regard to all relevant facts and circumstances, obtaining the benefit was one of the principal purposes of any arrangement or transaction producing the benefit. The benefit is nonetheless granted where the arrangement reflects genuine economic activity, in the Commission's recommended wording, or where granting the benefit accords with the object and purpose of the relevant treaty provisions. Authorities apply the test case by case. Whether a given treaty contains the test, and in what wording, depends on the treaty and on each country's positions under the multilateral instrument.

## Principal Purpose Test vs Limitation on Benefits (LOB)

Unlike a Limitation on Benefits clause, which applies mechanical ownership and activity tests, the Principal Purpose Test turns on a facts-and-circumstances assessment of the purposes behind an arrangement.

## Example

Illustrative example: A founder resident in Country A routes royalty income through a company in Country C because the treaty between Country B and Country C grants a lower withholding rate on royalties paid from Country B. If the Country C company lacks staff and decision-making and the reduced rate was a principal purpose, Country B may deny the treaty rate.

## Common misconception

**Myth:** A valid tax residence certificate from the treaty country secures the reduced treaty rate in every case.

**Reality:** A certificate of tax residence establishes treaty residence but does not prevent a source country from denying benefits under the Principal Purpose Test where obtaining the benefit was a principal purpose.
