## What Is a Participation Exemption?

A participation exemption is a corporate tax relief under which a parent company excludes subsidiary dividends or share gains from taxable profit under national conditions.

*Also known as: Participation Relief, Dividend Exemption.*

## How Participation Exemption works

A participation exemption applies when a company holding shares in another company receives dividends or sells the shareholding, and national law then removes those amounts from the corporate tax base, provided conditions on minimum ownership, holding period and the subsidiary's tax status are met, which prevents the same profits being taxed again at each corporate tier. Within the EU, the Parent-Subsidiary Directive requires the parent's Member State either to refrain from taxing qualifying distributions or to credit the subsidiary's corporate tax, with a minimum holding of 10% for parent status. The Directive also preserves domestic and treaty rules aimed at fraud or abuse, and many countries deny relief where the subsidiary is low-taxed. Thresholds, holding periods and the treatment of gains vary widely, subject to local rules.

## Participation Exemption vs Foreign Tax Credit (FTC)

Unlike a foreign tax credit, which taxes foreign income and then subtracts tax paid abroad, a participation exemption removes qualifying dividends or gains from the taxable base altogether.

## Example

Illustrative example: A founder's holding company in Country A owns all shares of an operating company in Country B. When the operating company pays a dividend, Country A may exempt the dividend at holding level if ownership, holding-period and subject-to-tax conditions are met; personal tax still arises when the founder later extracts profits.

## Common misconception

**Myth:** Placing a holding company in a participation-exemption country removes all tax on business profits.

**Reality:** A participation exemption generally prevents repeated taxation between companies only, while the subsidiary's own profits, withholding taxes, CFC rules and shareholder-level tax still apply.

## Frequently asked questions

### What is the participation exemption in the EU?

Within the EU, the Parent-Subsidiary Directive requires Member States to exempt or credit qualifying profits a parent company receives from a subsidiary in another Member State, where the parent holds at least 10% of the capital.

### Does a participation exemption apply to capital gains?

A participation exemption covers gains on share disposals in many countries but not all; the Parent-Subsidiary Directive addresses distributed profits only, so treatment of gains depends on national law.
