## What Is a Favourable Tax Regime?

A Favourable Tax Regime is a tax measure granting defined taxpayers or income a lower burden than generally applies, assessed under national and international criteria.

*Also known as: Preferential Tax Regime, Privileged Tax Regime.*

## How Favourable Tax Regime works

A Favourable Tax Regime arises when a country grants reduced rates, exemptions, special bases or flat amounts to certain taxpayers, activities or income, such as new residents, holding companies, intellectual property income or companies in free zones, and the label matters mainly for how other countries and international bodies react. The EU Code of Conduct Group treats measures providing a lower level of taxation than the level generally applicable as potentially harmful and screens them against agreed criteria. Several countries' CFC, anti-abuse or withholding rules attach consequences to income from regimes considered privileged, so definitions and effects vary by jurisdiction.

## Favourable Tax Regime vs Tax Haven

Unlike a tax haven, which describes a whole jurisdiction with minimal taxation, a Favourable Tax Regime is a specific measure which may exist inside an otherwise standard tax system.

## Example

Illustrative example: Country A offers a reduced rate on qualifying royalty income. A company in Country B owns a subsidiary in Country A benefiting from the regime, and Country B's CFC rules then compare the subsidiary's effective tax with domestic levels to decide whether to tax the income currently.

## Common misconception

**Myth:** Income taxed under a legal preferential regime abroad cannot be challenged at home.

**Reality:** A Favourable Tax Regime abroad can still trigger CFC, substance or anti-abuse rules in the country of residence of the owner, depending on national law.

## Frequently asked questions

### What makes a tax regime harmful?

A Favourable Tax Regime is generally assessed as harmful when the lower taxation combines with factors such as ring-fencing from the domestic economy, lack of real economic activity or lack of transparency, according to EU and OECD criteria.

### Is a preferential tax regime legal?

A Favourable Tax Regime enacted by a country is lawful there, but using one may still have consequences under other countries' CFC or anti-abuse rules and under international peer review.
