## What Is the CFC Substance Carve-Out?

The CFC Substance Carve-Out is an anti-avoidance exception under which income of genuinely active foreign entities is excluded from CFC attribution, subject to national law.

*Also known as: CFC Substance Exception, Substantive Economic Activity Test.*

## How Controlled Foreign Company (CFC) Substance Carve-Out works

The Controlled Foreign Company (CFC) Substance Carve-Out applies once a resident taxpayer's foreign entity meets the control and low-tax tests of CFC rules, and removes the entity's listed passive income from attribution where the entity carries on a substantive economic activity supported by staff, equipment, assets and premises. Under Article 7(2)(a) of the EU Anti-Tax Avoidance Directive, the test rests on relevant facts and circumstances rather than on registration or a local address. Member States may refrain from applying the carve-out to entities resident outside the EEA, so the same foreign company can be treated differently depending on the shareholder's country. Burden of proof and documentation vary under national transposition.

## Controlled Foreign Company (CFC) Substance Carve-Out vs Economic Substance

Unlike Economic Substance requirements, which a low-tax jurisdiction imposes on companies registered there, the CFC Substance Carve-Out is an exception within the shareholder country's own CFC rules.

## Example

Illustrative example: A founder resident in an EU Member State owns a low-taxed company in Country B earning royalties. If the company employs staff and runs offices and equipment in Country B, the carve-out may exclude the royalties from attribution; if Country B is outside the EEA and the third-country option applies, the royalties may still be attributed.

## Common misconception

**Myth:** A registered office and a local director in the company's country are enough to qualify for the substance carve-out.

**Reality:** Under Article 7(2)(a) of the Directive, substance is assessed on facts and circumstances, namely staff, equipment, assets and premises supporting a substantive economic activity, not on formal presence alone.

## Frequently asked questions

### What is the CFC substance carve-out?

The Controlled Foreign Company (CFC) Substance Carve-Out excludes passive income of a controlled foreign company from shareholder attribution where the company carries on a substantive economic activity supported by staff, equipment, assets and premises.

### Does the CFC substance carve-out apply to non-EU companies?

Under the EU Anti-Tax Avoidance Directive, Member States may decide not to apply the CFC Substance Carve-Out to controlled foreign companies resident in countries outside the EEA, so the answer depends on each Member State's transposition.
