## What Is CFC Income?

CFC income refers to undistributed profits of a controlled foreign company which anti-deferral rules, defined by national law, attribute to resident controlling shareholders.

*Also known as: CFC inclusion, Attributed CFC income.*

## How CFC Income works

CFC income is the portion of a controlled foreign company's profits which the shareholder's country of residence taxes currently, before any dividend is paid, once the shareholder controls the entity and the entity's tax burden or income profile meets the conditions set in domestic law. Under the EU Anti-Tax Avoidance Directive, Member States either include listed categories of non-distributed income, such as interest, royalties, dividends and gains on shares, financial leasing, financial-sector and invoicing-company income, unless the CFC carries on a substantive economic activity supported by staff, equipment, assets and premises, or include income arising from non-genuine arrangements put in place for the essential purpose of obtaining a tax advantage. The included amount is computed under the parent jurisdiction's corporate tax rules, attributed in proportion to the participation and taxed in the period in which the entity's tax year ends. The Directive sets minimum rules for corporate taxpayers, while United States subpart F income follows a similar logic for US shareholders, including individuals, and scope, thresholds and credit for foreign tax otherwise vary subject to local rules.

## CFC Income vs Dividend income

Unlike a dividend, which is generally taxed when profits are actually distributed, CFC income is attributed to the controlling shareholder and taxed as the foreign entity's tax year ends, whether or not any cash is paid out.

## Example

Illustrative example: A company resident in Country A owns all the shares of a subsidiary in Country B, whose only income is royalties from software licensed to group companies and whose effective tax is well below the Country A level. If Country A applies the category approach and the subsidiary has no staff or premises supporting substantive activity, the royalty profits are generally included in the parent's taxable income in proportion to its shareholding, even without a dividend. A Country B subsidiary employing developers who create and manage the software may instead fall within the substance carve-out, subject to the facts.

## Common misconception

**Myth:** Keeping profits inside a foreign company and never paying a dividend defers tax in the owner's country of residence indefinitely.

**Reality:** Where CFC rules apply, the owner's country of residence may tax attributable undistributed profits currently, and some countries apply such rules to individual shareholders as well as to companies.
