## What Is Attribution of Profits to a Permanent Establishment?

Attribution of Profits refers to the international tax process determining which share of an enterprise's profits is taxable through a permanent establishment abroad.

*Also known as: Profit attribution, PE profit attribution.*

## How Attribution of Profits works

Attribution of Profits applies once a non-resident enterprise has a permanent establishment in a country, and it limits that country's taxing right to the profits the establishment would have earned as a distinct and separate enterprise performing the same or similar activities under the same or similar conditions. The analysis generally identifies the functions performed, assets used and risks assumed through the establishment, then prices its dealings with the rest of the enterprise by analogy with the arm's length principle, a method the OECD calls the Authorised OECD Approach. In the United Kingdom, sections 20 to 32 of the Corporation Tax Act 2009 apply this separate enterprise principle and also attribute to the establishment the equity and loan capital it would reasonably be expected to have. Older treaties may follow earlier versions of Article 7 of the OECD Model and domestic rules differ, so the attributable amount can vary between country pairs.

## Attribution of Profits vs Permanent Establishment (PE)

Unlike a permanent establishment, which determines whether a country may tax a non-resident enterprise at all, Attribution of Profits determines how much of the enterprise's profit falls within that taxing right.

## Example

Illustrative example: A company resident in Country A manufactures equipment at home and sells it through a sales office in Country B which constitutes a permanent establishment. Country B may generally tax only the profit attributable to the sales office, measured as if the office were a separate enterprise dealing independently with the Country A head office, while the manufacturing profit stays within Country A's taxing right; HMRC guidance gives a similar illustration in which only the selling profit falls within the scope of UK tax.

## Common misconception

**Myth:** Once a company has a permanent establishment in a country, that country can tax the company's entire worldwide profit.

**Reality:** Under tax treaties based on the OECD Model, a country generally taxes only the profits attributable to the permanent establishment, determined as if the establishment were a separate enterprise.

## Frequently asked questions

### How are profits attributed to a permanent establishment?

Profits are generally attributed to a permanent establishment as if the establishment were a distinct and separate enterprise dealing independently with the rest of the company, based on functions, assets and risks, subject to treaty wording and national law.

### Is all of a company's profit taxable where it has a permanent establishment?

Under most tax treaties, the host country taxes only the profit attributable to the permanent establishment, while the remaining profit stays taxable in the residence country, with double taxation relief where both countries tax the same profit.
