What Is the Arm's Length Principle?

The Arm's Length Principle is a transfer pricing standard under which dealings between associated enterprises are priced as between independent parties in comparable circumstances.

Also known as: Arm's length standard, Arm's length rule.

How Arm's Length Principle works

The Arm's Length Principle applies when two parties linked by ownership, control or management, such as two companies owned by the same founder, transact with each other, and it requires the price and conditions to match those independent enterprises would agree in comparable circumstances, with tax authorities adjusting taxable profits where the terms differ. In the United Kingdom, section 147 of TIOPA 2010 requires profits and losses to be calculated as if the arm's length provision had been made where the actual provision confers a potential UK tax advantage and the participation condition in section 148 is met. In the United States, the section 482 regulations state that the standard in every case is that of a taxpayer dealing at arm's length with an uncontrolled taxpayer. Comparability analysis, accepted pricing methods, documentation duties and exemptions for small enterprises vary by country and are subject to local rules, while an adjustment in one country can create double taxation unless a corresponding adjustment or mutual agreement procedure is available.

Arm's Length Principle vs Transfer Pricing

Unlike transfer pricing, which refers to the prices actually set for transactions between related parties, the Arm's Length Principle is the benchmark against which tax authorities test and, where needed, adjust those prices.

Example

Illustrative example: A designer owns a consulting company in Country A and a separate design studio company in Country B. The Country A company pays the studio a monthly fee for design work well above what unrelated studios charge for similar services. Under the Arm's Length Principle, the Country A tax authority may compare the fee with prices agreed between independent parties, reduce the deductible amount to an arm's length level and increase taxable profit in Country A; whether Country B then reduces the studio's taxable income depends on its own rules and any applicable treaty.

Common misconception

Myth: Prices between two companies owned by the same person are a private matter, so any intra-group fee is accepted for tax purposes.

Reality: Tax authorities in most countries can test related-party prices against the Arm's Length Principle and adjust taxable profits where the agreed terms differ from those independent parties would accept.

Frequently asked questions

What is an example of an arm's length transaction?

An arm's length transaction is a sale, loan or service between parties acting independently, each pursuing its own interest, such as a company buying services from an unrelated supplier at a price agreed in ordinary commercial negotiation.

Does the arm's length principle apply to a one-person company?

The Arm's Length Principle can apply to a one-person company where the company transacts with other entities connected to the same owner, although many countries exempt or simplify transfer pricing rules for small enterprises, subject to local rules.
